Adobe’s New CEO Inherits a 150% AI Growth Engine at a 65% Discount to Peak

Five straight beats and a raised year haven’t moved the stock. What Anil Chakravarthy does next with the freemium bet is what matters.

Here is the question worth sitting with this morning: Adobe’s AI-first ending ARR exceeded $650 million, growing more than 150% year over year. The company posted adjusted earnings of $6.13 per share on revenue of $6.76 billion in Q3 FY2026, beating expectations on both lines and extending its consensus EPS beat streak to five consecutive quarters. It raised its full-year targets. And the stock is sitting near $243, roughly 65% below its all-time closing high of $688.37 from November 19, 2021. Something in that math doesn’t add up, and that gap is the investment question.

Despite the beat and raised full-year guidance, shares fell 2.14% in after-hours trading to $243.50, extending a regular-session decline of 2.32%, as investors weighed concerns about freemium monetization timing against impressive AI-driven user growth. Adobe has beaten earnings-per-share estimates in each of its past eight consecutive quarters, yet its stock has declined after four of its last five reports, a pattern that reflects the gap between execution and investor expectations for accelerating growth.

What Spooked the Market

The reaction had a specific cause. For the fourth quarter, Adobe issued revenue guidance of $6.80 billion to $6.85 billion, with a midpoint of $6.825 billion that falls short of the $6.85 billion analyst consensus. On a stock already carrying elevated software multiples, even a modest shortfall can be enough to unsettle investors who tend to reward acceleration and punish deceleration regardless of the size of the beat just delivered.

Beneath the headline number, net new ARR exceeded expectations by roughly $400 million, though the metric decreased 38% compared to the previous year. Adobe explained the contraction as a result of channeling more customers through freemium offerings instead of direct paid subscriptions. Both remaining performance obligations and current RPO expanded by 8% and 9% respectively, decelerating from Q2’s 13% growth rate. Analysts pressed management on these figures throughout the call.

The Thesis Behind the Selloff

The market’s tepid response appears tied to concerns about the company’s freemium strategy and its impact on near-term monetization. While Adobe is successfully acquiring users at an impressive pace, creative freemium MAU grew more than 70% year over year, the conversion timeline remains open-ended. Incoming CEO Anil Chakravarthy said the company first wants to bring users into the funnel, prove value, and then use engagement signals to determine the right conversion point and pricing model. That is a rational long-term framework. It is also one that tells investors to wait.

Firefly ending ARR grew 40% quarter over quarter across the Firefly app and credit packs. Acrobat plus Express MAU surpassed 900 million, growing more than 25% year over year. Acrobat AI Assistant MAU doubled quarter over quarter. Those are not small numbers. The argument from bears is that they haven’t converted fast enough into dollars. The argument from bulls is that the funnel has rarely been this full.

The Leadership Shift

Adobe’s Board of Directors announced that Anil Chakravarthy, president of Adobe’s Customer Experience Orchestration business and worldwide field operations, will become Adobe’s next president and chief executive officer and join the Board of Directors effective December 1, 2026. Prior to his current role, Chakravarthy served as president and chief executive officer of AppDynamics from September 2015 to October 2019. He is, in other words, an enterprise operator, which signals where Adobe sees its next growth layer: large organizations spending on AI-powered content and customer experience at scale.

Narayen, who has led Adobe for 18 years as CEO, reflected on the company’s transformation from less than $1 billion in annual revenue to over $26 billion today. Adobe repurchased approximately 9.5 million shares during the quarter, a signal that management views the current valuation as an opportunity.

Bull Case, Bear Case

The bull case rests on compounding. AI-first ARR went from above $500 million last quarter to above $650 million this quarter. Adobe raised its full-year fiscal 2026 revenue guidance to a range of $26.576 billion to $26.626 billion and increased its full-year adjusted EPS target to $24.45 to $24.50. The company generated a record $2.52 billion in cash flows from operations during the quarter. If conversion from freemium to paid accelerates in FY2027, the current price looks like a wide margin of safety.

The bear case is simpler. Analysts express concern about modest RPO growth and declines in net new ARR, and management has not offered a firm timeline for when freemium funnel expansion fully translates into ARR and RPO acceleration. Morgan Stanley maintained its Underweight rating with a $240 price target. With Salesforce and Microsoft deepening their own AI creative and productivity offerings, the competitive window for Adobe to prove conversion is not unlimited.

What to Watch Next

The single most important metric for the next two quarters is net new AI-first ARR. If it accelerates as Chakravarthy takes the helm in December, the freemium-to-paid conversion story gains real traction. Q4 revenue guidance already implies only modest sequential growth in Creative and Marketing Professionals, with FX headwinds impacting the outlook, and the company deferred Creative Cloud pricing optimizations, which may impact near-term monetization. Any sign that those deferrals end under new leadership would change the calculus quickly.

Five straight beats at a 65% discount to peak is not nothing. But at roughly $243, the market is telling Adobe to show the conversion, not just the funnel.
